Turkey’s central bank has found itself in a challenging position as it grapples with the surge in lira liquidity caused by the release of hundreds of billions of liras into the economy. Following the introduction of a popular lira savings tool and efforts to replenish foreign currency reserves, the central bank has now become a net borrower of liras via open-market operations for the first time in three years. This indicates an abundance of lira liquidity in the financial system, which is further exacerbated by the central bank's accumulation of foreign-currency reserves. Consequently, interest rates on lira-denominated assets have been declining, reducing the appeal of the currency as a savings vehicle.

One consequence of this trend is the depreciation of the lira, which has already experienced a significant decline against major currencies, particularly the US dollar. With the lira losing more than 30% of its value against the dollar this year, it ranks among the worst-performing currencies in the world, trailing only Argentina's peso. The central bank’s recent rate hike, the first in over two years, did little to alleviate market concerns, as it fell short of expectations. While economists predict another small increase in interest rates at the upcoming policy meeting, it may not be sufficient to address the ongoing liquidity issues.

In light of this situation, many economists believe that the central bank needs to adopt a more aggressive approach to monetary tightening. The gradual approach taken thus far has not been effective in reining in the lira liquidity. There is a growing consensus that the central bank should consider alternative measures to address the liquidity issue and prevent further depreciation of the currency.

As the central bank prepares for its upcoming policy meeting, market participants will be closely watching to see if policymakers take more decisive action to address the lira liquidity problem. A significant rate hike, coupled with additional measures to tighten monetary policy, could help stabilize the lira and restore confidence in the Turkish economy. However, any shortcomings in addressing the liquidity issue may lead to further depreciation and exacerbate the economic challenges facing Turkey.
